well upendra, well, Yes, it does phone home, yes some people who have legit versions can experience issues with it, but yes they can go to the Microsoft website to find out how to re-enter their Product ID (CD key, whatever) and have it fix itself.
Windows Updates WILL still work if set to automatic, so you'll be safe *while you wait for your copy of a legit WinXP to arrive in the mail*
Yes, the LegitCheckControl seems to be frequently updated from Microsoft to prevent those from going to their website and fooling it.
There are also easy ways around all preventative measures such as during installation for MS Private Folders or Windows Live Defender (AntiSpyware), but again you wont have to sink to those levels if you own a legit OS.

Jenae: Its not always quite that easy... It is my understanding that certain versions of XP (once installed with a VLK) will not take just any old OEM / Acedemic key, nor will it take a Home key either. More often that not in the cases Ive encountered the OS needs to be re-installed.
